I am in NZ and quite often buy clothes online from Aust websites, I have noticed a couple of these websites do not deduct the gst at checkout, when I asked I was given a vague answer about the price displayed on website was in my currency and then charged in AUD with gst included. It clearly says on the website the prices are AUD and legally they have to include gst in these prices, so by not deducting the gst they are charging me gst.
Can they do this? Is there some law that allows them to do this?

go back to the site and check the price in both AUD (excluding GST) and in NZ - see if comes out to the price you paid. If you paid more contact the seller and ask for a refund of the difference and see what they say. If they argue say the NZ price should be exclusive of any GST.
This is opinion only and not legal advice.

I already asked them and they said the price advertised on their website is the rrp for overseas customers, I am totally confused to this because the advertised price is AUD (with gst included). I was wondering if there was some law that I have missed to allow them to do this?
